They ported it to the PSP and Mobile, so something's off. They likely lost the original PS1 source code, but the mobile game is RIGHT THERE. That is the version that sould be ported over.

Maybe I’m just jaded, but part of me doubts that because KH1’s remasters are a perfect 1:1 recreation of the original PS2 game. You’d think modern devs would have missed something due to incompetence, yet every detail is there. Same goes for FF8, which has both the original version and the 2019 remaster on digital stores to this day.

The PSP version was so scuffed that you needed to install a fan patch to run it at 100%, they didn't have the source code.
But then again Bluepoint during the PS3 era based their remasters on the final code ps2 discs discs as well, and they were by far the best out of the competition.

That's not how source code works. When you compile your code, it has to scramble all the text and data into something that is readable for a computer than human eyes. You can't unbake a cake, so to speak. It is why most "decompilation projects" are really more reverse engineering projects, figuring out what the devs did and building backwards from there. Eating the cake and guessing what ingredients it is made out of.
Combine with the fact that everyone and everything responsible for making the original code likely aren't at the company anymore, and you see why "losing the source code" is a real deal.

Decompilation takes time, resources, and knowledge, something that cuts into a bottom line. It can take several years on end for hobbyists to decompile a single old video game, and no major company on this earth has hobbyist autists like what the Sonic community has to offer to cut that time in half. Plus I can just about assure you the efforts for decompiling something simply don't have any company stooges lying around to try; it's a very particular set of information, breaking down an old game's code tit for tat into something a modern OS and CPU/GPU can properly hash out.

Everyone that goes "Just go find an old copy, you have the code, bam!" genuinely does not understand what it actually takes to get that code and salvage it into something that doesn't need an emulator, never mind that corporations won't put aside the money for it. The rare exceptions you get are shit like the Mega Man Legacy Collections starting from the Zero/ZX side of things that give you native ports of the respective games, and that's probably because Capcom internal managed to keep their old code around for those games specifically.

I had assumed once you had the game ready, you "packaged" it as an executable file with a compiler the same way you turn a folder full of files into a 7z archive with 7zip,and that's what went into the cartridges. Logically, if you threw that into the compiler, it would decompile and spit back the constituent files in their original state back, or is that not how it works?

That's not exactly how it works.
Compressing a file is just one layer of running an algorhythm that looks where it can clump together a bunch of 0s or 1s.
Like if at some point the code has "000001110000" you can save space by making it "503140" (idiotic example to get the point across).
Compiling source code involves more "translation layers" that translate something humans understand like "if (OP == gay) {type: "shut up fag"}" and ultimately turn that into 0s and 1s. Even assembly is hard to decompile.
It's a complexity issue, that's why it takes ages and at some point it's more efficient to just start from scratch.
