In the original canon it wasn't originally a desert. In Barret's flashback you can see the area is a forest.
In Remake however they changed it so that it's no longer built on top of Old Corel, so who knows.

The lore in the remake is that Dio convinced higher ups to finance it as a museum of some sort and slowly converted it into a huge amusement park which proved successful. The location is probably because they expected it to be shit at first.

Technically it was flourishing like Gongaga, but due to mako sucking in order to keep every light on, this caused the formation of the desert. In fact in Rebirth there's 4 little mako reactors that keeps the entire park active.

FF7 is like a 30 hour long game originally. It makes total sense for it to take place over only a few days.
