The initial intent of the Xbox (literally Direct X box) was to have graphically accelerated tasks on consoles and office work or tasks without graphical acceleration on PC so that they could have more leverage in both markets.

When the Xbox first came out 2D gaming, especially in the west, was stone cold dead except on handhelds. Even the fighting games of the era were attempting to have "three dimensional gameplay" like Soul Caliber and Tekken. Consumers actively rejected 2D and were repulsed by it. It's quite the sociological phenomenon when you look at it. So it was a perfectly logical move to cheap out on the Dpad under the assumption it never actually be used except for the rare game that needed 4 extra option buttons. 2D games didn't really become commercially viable again until several years into the 360 era.
