Sega banned full nudity on the Saturn/Dreamcast in 1998 because it wasn't a winning sales strategy and Sony was destroying them. Sega thought people wanted a multimedia console in 1994 because CD-ROM, FMV, edgy games (think Phantasmagoria/Harvester/Mortal Kombat), and expansion cards were the fads on the PC at the time. The multimedia concept was primarily executed via CD-G, VCDs, and low-end porn games like Idol Mahjong. When Sony started outright beating them in 1996, they slowly began realizing the public was not ready for this concept of multimedia console, so while the dreamcast had some internet/multimedia features, it wasn't trying to be a DVD player before DVD players existed like the Sega Saturn was.
One thing that is important to realize is that most nude games and dating sims/VNs on pre-2000s consoles are nothing like the well known modern VN eroge that got popular on PC in the late 90s. These games either blow ass or are Tokimeki Memorial style complicated ass raising/dating sim games. The modern eroge was more directly inspired by Sound Novels (which the Saturn also has) than this stuff.
And also, don't believe random shit you read online about western sensibilities ruining Japan. The gravure mags are still at the convenience store, and the porn manga section is still only separated from the Doraemon section by a paper-thin black curtain that doesn't even properly obscure the breasts on the cover. We had straight up full nude and porn games on consoles for a few years because Myst and Doom were outselling every console game that wasn't Sonic/Mario/Zelda/Donkey Kong so for a little bit gaming companies thought a Windows 3.1 Computer with a CD-Rom drive and America Online was the future of gaming, and they needed their console to be as close to that as possible, including the porn.
