The writing is easiest to criticize but I think you go too far. The scenario is workmanlike and the characters are threadbare. But the narrative is very well structured. I believe the scenario is intentionally bland due to the narrative goals and structure requiring it to hew close to universal, the same way character-study stories are rarely about inherently fascinating plots.

You seem to be reading the characters as "persons in a situation" rather than as "personification in a psychodrama." I would 100% agree that the characters make no sense as full persons, but I do not at all think that's the only yardstick by which fantasy literature must be measured. One of the more interesting differences between dark fantasy and drama is the heightened unreality of fantasy making psychological splitting and certain kinds of moral analysis possible.

It is unfortunate that characterization suffered so much from the need to form a more perfect narrative structure. E.g. Kina going on an insane out of nowhere tangent about how much she loathes BDSM and '50 Shades of Gray' when Yui, the BDSM queen, was brought into the drawer. The game's author had nothing but positive things to say for the Jap translation of 50 Shades, this wasn't male resentment of female ero lit, this was splitting for narrative balance. Structurally the game needed someone to say the thing so Kina had those words shoved through her mouth. A really great psychodrama would have been able to make its splitting work in a way compatible with normal human behavior while maintaining the analytical purpose. To make it worse, the repetitiveness of the game loop seeped into the narrative itself, further tanking it even further. Some artists try to imitate his super horny style like gtsguyenjoyer but for others it probably could be down to the fact that they are simply using his models which makes it feel like they're copying Scrag's style because his models are so stylized to begin with. Another thing you brought up were the little details in animations like conveying emotion through body language and such. I think that's another issue too. Because all these artists are in direct contact with Scrag for help on their art, nobody is really trying to discover their own style anymore. I've been posting about that not so while ago, but that was about visual art, however it's basically the same for the writefag medium.
Basically, illustration art (illustrations, manga, etc) and literature are low-level art. By "low-level" I don't mean anything derogatory, just the fact that it's much more raw and down to earth than animation, film making, gamedev, etc.
So, with this low-level art, AI could possibly get as good as the best humans are (unless we are talking about superintelligence level of AI where it can read user's deepest desires and pander to them), because the quality aspect of the low level art is driven by artists - top artists basically dictate the standard of the top level art. As a result, top low-level art artists will continue to be competitive with AI.
With the high-level art it's different. Here, in human-produced art, plays the rule of best-effort. In those works, creators always have to sacrifice something or the costs will strive to infinity. Such sacrifices create the gap between the best human-made works of high-level art and the theoretical perfect ones. AI, not being limited by these sacrifices, would go above anything humans can do quality-wise and thus completely displace human artist in those fields. If we draw parallels with low-level art, commissioning a high-level one from a human would look like commissioning an illustration or a story from a 3 years old toddler.

I think there are aspects to Scrag's work that are worth imitating. His lighting is generally pretty good, and that's something a lot of smut animators pay little attention to. I do wish people toned down the more hyper proportion of his models. A tiny bit of hyper is fine, but a lot of his models should be reduced a bit in the bimbo department. Same with his jiggle physics. Half the time it's good, the other half there's too much jiggle, which looks off on something supposedly large in scale. I also wish there was more variety in what happens in the animations themselves. There's too many "giant woman walks down a long, wide, straight city street" animations. Light bulbs, however, did make candles obsolete. But scented candles are probably more popular now than they've ever been. Whenever you get a new technology that disrupts the current landscape, things have to shift to find new use cases. AI art hasn't made commission artists obsolete, and there's still a ton of bad artists getting commissions if they occupy a niche. Even now, AI art still has issues with more extreme perspectives. 3D programs have no such issues, you literally just move the camera in the physical-digital 3D space. AI art still requires a lot of inpainting to do size stuff well. It takes enough time to inpaint that if you're good at drawing, it's faster to just draw it yourself. Otherwise you gotta gen a base image, clean it with some inpaints (which can take time), then add in the tiny figure, clean it with some inpaints, etc. Even after at all that, the tiny still looks wonky from anything other than a flat perspective.

You have to remember that people are extremely lazy, and that 4channers represent a teeny tiny fraction of the population. Most people aren't willing to go through the hoops to install local image/video generation programs on their PCs because it's not yet a single "download file, launch it, click yes to install." Once it gets to that point, and it can run on shitty laptops, and you have to do minimal prompt wizardry, I could see smut artists taking a hit. But remember, people are lazy. It's easier for them to just throw some money at an artist or their Patreon to get what they like with no other effort required. Think about it this way: it's trivial to get a VPN and torrent shows and movies, yet people still pay for music and movie streaming platforms because to them, it's easier.

Yeah it is painful. I've made destruction sims in Blender and it can work, but you've gotta layer a ton of shit. First you gotta build the wall (plaster, wooden planks, bricks), then you destroy one at a time, bake the destruction, and let the next layer collide with the previous baked one. It's very time consuming compared to Houdini's much more straightforward workflow. You have to do far more puppet-ing with the destroyed parts in Blender.

First, if a game uses AI art in it, then no matter how high quality this AI art is, it will get locked to maximum of 2 points in the metric that is literally called "Art quality". If they grade it like that, they should rename this metric to "My subjective stance about art in this game".
And second, the ranks given to games look very subjective and, in some cases, really weird. Like a game getting 5 points for art and then it's sequel, with the art from the same artists, of the same quality, gets only 3 points. Or games with amateur-ish art quality getting 5 points. Your rendering could always be improved (as could mine), but the biggest improvements I've had came from practicing adding 'weight' to drawings- trying to render less by outlining and more by 'volume' if you know what I mean. Sketching out figures using volume and mass first.

The one really hard thing about GTS games is destruction. What people are doing for buildings is move them into the ground and with a rubble model underneath.
Or for squishable things use a shapekey and morph the model.
