1.) It came out too late. MotU was pretty much dead by 1987. Everyone was into TMNT and Nintendo by then. If this had been in 1985, it would have done better. and...
2.) It cut too many corners and left out too much. There was no Battle Cat, no Orko, no Prince Adam, practically no Eternia, and only 7 of the dozens of characters in the MotU mythos, They could easily have replaced Skeletor's new henchmen with recognizable characters. (Blade = Tri-Klops, Karg = Trap-Jaw, Saurod = Mer-Man.) And finally...
3.) Earth. Fucking Earth. It's a sci-fi fantasy that takes place on a faraway planet. Make it take place on a fucking faraway planet. Although it did give us the "little white sticks" line, that I quote whenever it's appropriate.
