Even in a merit based system you run into problems. If you have someone who is a high performer and they naturally get promoted they may be moving into a position they are not suited to. Now you've got a hole where your talent was, and a mediocre supervisor, or middle manager.
And if they are good at the new job then its the same problem as before, but now a step higher.
In that system you just keep promoting people until they suck at their job and you stop promoting them.
